Understanding the Business Model Behind India’s Securities Custodians

Investors who look beyond headlines discover that the economics of a depository are quite different from those of a typical manufacturing or banking company. Anyone researching the NSDL Share Price eventually asks how the institution actually earns money and how stable those earnings are. The same curiosity applies when studying the CDSL Share Price, because both companies rely on similar revenue streams even though their histories and scale differ. A clear grasp of the business model helps you judge what truly drives profits.

Income From Issuers

One major revenue stream comes from companies whose securities are held in dematerialised form. All listed companies, and many unlisted that have dematerialised their shares, pay annual fees to the depository, based on the number of securities or accounts they hold. These fees come in a regular, predictable manner.

As more companies make public issues of their shares and more firms join the system, this income source increases. Since the fee depends on the size of the issuer’s investor base, an increase in retail participation indirectly benefits this line of income.

Income From Transactions

Every time a security is debited from one’s account on sale, a transaction charge applies. These sums, small as they are, add up when you cross millions of daily deliveries. And here is where the market’s performance comes into play.

In a booming market where trading and delivery volumes are up, incomes from transactions rise. When the market is sleepy, this income shrinks too. So investors need to think of this as a cyclical component, compared to the recurring issuer fees.

Account Maintenance and Other Services

Depository participants – brokers and banks primarily – pay charges for the services they get, and frequently pass on some of the cost to their clients as annual maintenance fees. Depository institutions that offer ancillary services – digitisation, e-voting, tech services to market intermediaries – provide a range of products.

Diversification into allied services helps, but carries the risk of execution. New areas require investment and time to pay off.

Cost Structure and Margins

The business is technology intensive. Costs that eat into revenue are data centres, cybersecurity, software maintenance, legal compliance, and, of course, salaries. Once the infrastructure has been built, every additional transaction requires only minimal processing effort. That is why operating margins in this industry are typically high.

This operating leverage is beneficial, for it means that increases in volume translate disproportionately into higher profits. But then, any drop in volumes can disproportionately impact margins. Investors should look at how the margins have behaved through different phases of market boom and bust.

Capital Allocation and Dividends

Since the business does not require heavy capital expenditures, as compared to say manufacturing or utilities, cash gets accumulated. Companies in this space typically have a chunk of their profits paid out as dividends, and some money invested in large cash stockpiles.

Look at how the management employs its cash. Disciplined investing, steady dividend payouts and measured expansion are hallmarks of a good management. But rash allocation in unrelated areas must be watched.

How to Evaluate Without Getting Misled

First, read the annual report and understand the revenue breakdown. Second, look at the growth in new demat accounts and see if it tracks with income growth. Third, be alert to changes in fee structures, since they tend to be regulated.

Also understand valuation multiples in the context of other companies – just because a stock has a high P/E multiple, does not mean that you should buy it simply because another stock has a lower multiple. Measure the margin of safety and avoid getting carried away by the last price.

Final Thoughts

The model is neat: recurring fees from issuers, income from volumes, and lean operations that help scale profits. But neatness can often be misleading. Cyclical variations, regulatory changes, and technology-related risks are important to consider.

Take your time studying the mechanics, developing a view and spreading your investments sensibly.
